Go to exchange (Bitstamp, Gox)
Paypal can block account for bitcoin operations. So I do not advise you to do direct transfers with bitcoins mentioning in transactions in case of PayPal

I have heard lots of stories about Paypal not liking any account having to do with BTC.  You'll have to find another method.  Most require sending your fiat to a bank account, and most are really slow at doing so.  I think dealing with another individual is best and fastest, as long as you cover yourself for fraud.

Is paying out via PayPal a necessity?

Personally I would put funds into BTC and then trade the BTC through local means. Sure you will be subject to fluctuation in prices, but on the upside you wouldn't be subject to PayPal/exchange costs, and you could probably charge a premium for the convenience of the buyer.

Yes Virwox is an expensive option (be prepared to pay a lot of fees), or find someone on the forum.

I would not recommend any of these options.
