Self-custody has always been one of the core ideas behind cryptocurrency, but I think the discussion is becoming more relevant as more people enter the market.
When you keep crypto in a self-custody wallet, you control the private keys. This gives you direct control over your assets without depending completely on a centralized platform.
But that freedom comes with responsibility.
If you lose your recovery phrase, approve a malicious transaction, or interact with a fake wallet or phishing website, recovering the funds can be extremely difficult or impossible.
Centralized exchanges have a different advantage. They are generally easier for beginners and provide convenient access to trading and liquidity, but users must trust the platform with custody of their assets.
For me, the interesting question isn't necessarily "Which one is better?"
Maybe both have a role.
An exchange can be useful when you need to trade or exchange assets, while self-custody can make sense when you want direct control over crypto you're holding.
As crypto adoption continues, I think security education will become increasingly important. Giving users control over their assets only works when they understand the responsibility that comes with it.
What approach do you use?
Do you keep most of your crypto in self-custody, on exchanges, or use a combination of both?

Why make use of a coin that doesn't need an intermediary if you would be needing one. If you lose your recovery phrase, approve a malicious transaction, or interact with a fake wallet or phishing website, recovering the funds can be extremely difficult or impossible. There are also risk associated with CEX Like someone having access to your mail or device for verification. Account getting flagged or frozen due to compliance checks and unwanted blockchain associations from things like dust attacks. In summary even with its convenience and assistance It means nothing if the user themselves isn't cautious.

An exchange can be useful when you need to trade or exchange assets, while self-custody can make sense when you want direct control over crypto you're holding.
We also have decentralized exchanges like Bisq which you don't need to do KYC before trading on it, the only trade-off is that DEXs have low trading volumes. Trading is faster on CEX, but if you value your privacy, use Dex. What approach do you use?
Do you keep most of your crypto in self-custody, on exchanges, or use a combination of both?
Self-custody is non-negotiable for me as a main holding, I use Electrum wallet on an air-gapped computer. I use exchanges as well, but only little amounts that I can afford to lose and for easier liquidation to fiat. The coins you're holding on CEX isn't really your own, it's entrusted to the centralized body and they decide how you use it and you may not get it in the end as the exchange can be hacked or your coins frozen and inaccessible to you when you need it. Is this even debatable? For me it’s doesn’t have to be an exchange vs self custody argument. Since both have their own kind risk and uses cases. I’ll look at it this way, that the main advantage self custody is simply the control of private keys and you don’t have to depend on any third party to access you bitcoin. But in doing so you should be aware that you will not have anybody to call for help when you lose your seed phrase. You’re taking full responsibility.
Exchanges in the other hand are very much convenient for buying, selling and trading especially for beginners just as OP has said it. But I can’t keep large funds there because I can’t trust any third party so much.
So left to me I’ll prefer combining both, that is keeping what only what Need for trading on exchanges and have my long term holdings on the self custody. I’m sure that what most people do here.

I have some coins on exchanges because I am a trader and I need some coins on the exchange to trade with. Most part of my coins are on noncustodial wallet but I make sure that I backup the wallet seed phrase and passphrase. Any coins that I do not use to trade will be on my noncustodial wallet. Noncustodial wallet means complete control over my coins.

You can still approve a malicious transaction, interact with a fake website or app, and lose access to your email with a centralized exchange. There are then other risks only peculiar to giving up custody, the obvious one being that your funds can be stolen due to a breach or the exchange folding up with it. It is not "your" funds anymore. A newbie can use a CEX to trade if they find a DEX complicated at first. But they should not use it as a wallet, it is easier to keep in self custody. - Jay -

I'm highlighting the "completely" so you understand that with self custody, you don't have any business with centralized platforms. There's no completely it's just you, you wallet and your keys. But that freedom comes with responsibility.

With great power comes greater responsibility. The moment you choose to use self custody and not relying on third party for your asset's safety, you have so much responsibility that most people refuse to take upon themselves. You have to keep your seed safe as it is the most sacred of your investment in crypto. Centralized exchanges have a different advantage. They are generally easier for beginners and provide convenient access to trading and liquidity, but users must trust the platform with custody of their assets centralized exchanges are for trading, they are not wallets to store your money on a long period. I don't think you have a good understanding, even on a centralized exchange if you approve any malicious transactions and you did not detect it in time your funds is more likely to be gone, if you have any conversation and it requires you to send funds to scammers same thing, centralized exchange will not detect any scammer for you except the wallet address has been flagged before. For beginners self custody is not complicated, infact centralized exchange are more complicated because you have to start learning a lot about the platform and submitting several kyc forms which some people may see it as a bridge to their privacy.

Exchange wallet has its own gains because it offer6the flexibility of doing transactions and exchanging your coins into another one, making trading possible.
But for long-term personal investment, putting a large sum into your own wallet that you have all the details and control over, where you can recover your wallet on any device as long as you have the passphrase of the wallet.
Knowing how to make your choice based on your needs at that time is what makes the difference, and the choice of which wallet to use, either an exchange or a custodial wallet.

In my opinion both has a role to play in the crypto space . CEX is usually for purchasing, so you buy from the CEX and hold in your noncustodial wallet . Holding in CEX especially for longterm is not encouraged, you are just leaving your asset in the custody of that particular exchange and when anything happen to the exchange it may affect your asset too .
Holding with noncustodial is actually the best it gives full control over your assets . Which come with a huge responsibility, any careless move will cost you, your assets and op mentioned some like losing your seed phrase or connecting your wallet to a scam platform.

The introduction and now vast uses of CEX has made Bitcoin investment and adoption become more like a hybrid alternative instead of just being a strict self custody on a decentralized platform kind of currency.
CEX brought more adoption and it's wildly used by those who value convenience and love to be controlled by the government, hence why they easily fill out KYC and AML requirements just to feel safe in the hands of the government and it's mostly new adopters that use CEX even though most oldies do so because they intend to not just hold their Bitcoin, but also use it to make payments or complete other financial transactions that may even involve paying taxes or making remittances.
Which ever approach between cex or self custody, has the function it fulfills and it depends on the understanding of the user.

I think people would be wise to try a combination of the two or make adjustments between them as necessary. Putting all your eggs in one basket as they say sounds like setting yourself up for potential disaster. As one should be diversified in their investments, they should also diversify where those investments are held for security purposes.

If you lose your recovery phrase without any backups to fall back on, recovering your sats is impossible. If you sign an altered raw txn /PSBT, the recovery is also almost impossible unless the scammer I dumb and even with that , your satoshi old end up getting frozen after its been exchanged and (or ) moved to a medium that can freeze it , there's slim chance you get it back. If you interact with phishing site or apps disguised as legit wallet, your recovery possibility is same as second if Bitcoiners have been using self custody for so many years , it not really a big deal. They take responsibility ad alot of them still have their Bitcoins till today, si you're not the first . Unless you feel like it's too difficult to handle and you end someone to always blame then go head with CEX.

I use both combination but it's like 90/10 of my holdings. So 90% for the self custody and only leaves around 10% or even lower, I haven't calculated it exactly but just estimated it. So whenever I have to trade if I have to, I use my funds in the exchange and that's not so big to consider. And if I want to DCA, I don't have to hurry because it's there and so with small accumulation, I'm taking advantage of the dip. I'm still 100% for self custody, I know that these issues that came lately are happening and it's one to discourage me from doing self custody, but let's accept the reality that it's still 100% better than putting funds in exchanges.

Just put a small amount of funds in a centralized exchange if you have plans to trade, and the rest of your crypto funds should be stored in your own hardware wallet so that you will have the full self-custody to your crypto holdings. Even beginners should practice doing this because having bitcoin isn't just for convenience alone wherein you have to trust first the CEX, but this is more on assurance for safety and security of your own coins for long term.
No doubt, self-custody should be given more emphasis. But knowing when to trust and use CEX cautiously should also be learned because we can't deny too that having CEX will play an important role in trading or in exchanging crypto to fiat.

But that freedom comes with responsibility.
Many are unaware of the responsibility that comes with self-custody, that is why they are unprepared for the responsibility that self-custody brings. With more awareness on self custody, people will have more safety. On trusting centralized exchanges, regardless of their reputation of the exchange, only leave an amount of money you can afford to loose.

If the exchange comes to the point, then I will say that I often use central exchanges for trading. Central exchanges are necessary because if you are a day trader, then you must use central exchanges. Central exchanges are used for small trades, P2P trading, conversion to local currency, conversion, and in some cases for short-term or long-term holding. However, I do not think it is safe to keep huge amounts of funds in central exchanges for a long time.

There are no options but only one way exist, which is self custody, infact bitcoin itself is centered around self custody and indivisible ownership and responsibility over the control assistance which banks or CEX provide right now, so if you much do then it should be in alignment with bitcoin standards ( unwritten standards though) but however, CEX are not entirely bad but what good does it have that standard a chance against self custody? Of course none because having an a cold wallet in an airgapped device is like having bitcoin in its original state without the interference of all the noises around.

If you want less hassle and more convenience as a beginner, go for a centralized exchange, but never expect high security on your coins. But if you stick with self-custody and totally avoid trusting CEX from the beginning, I think that would be much better. At least you will learn from the start how to value your coins by not putting it into a CEX.
But having self-custody without knowing its responsibility, that won't make sense. It's like you are still gambling on your funds, just go for CEX then and prepare yourself for future consequences. Or much better study first how to be responsible in keeping your bitcoin safe 24/7 before you finally acquire your first bitcoin.
