Or will all the merchants cash into their local fiat using payment processors such as Bitpay thereby lowering the "exchange" rate for fiat? Or are people not worried about this?

A bond people will trade, not a currency as it's supposed to. There will also be a LOT more market manipulation which could lead to Bitcoin being doomed.

A bond people will trade, not a currency as it's supposed to. There will also be a LOT more market manipulation which could lead to Bitcoin being doomed. There is no reason it can't be both. As the price rises it will become more affordable to buy stuff with bit coin than currency so there will be a natural progression.
