What's to stop, say, kiddie porn rings from using users IP to download and upload video and image files?
What's the stop police from arresting innocent users?

Hmmm. Your whitepaper indicates that the wallet is capable of configuring public IPs into proxies, and thus, create a VPN-for-hire system on top of a distributed p2p network. So my question still stands - there is an inherent flaw here that can expose the average users to malicious activities.
