Hedging — The ‘Key’ Between Spot and Futures Market


                                          Does the ‘fearless key’ of investment exist?


Suppose you have a significant portion of your holdings in GFJ (grapefruit juice) coin, the hottest new hypothetical cryptocurrency. But through a reliable hypothetical source, you discover that the value of GFJ could be halved. So, how do you protect yourself?

Market price fluctuations occur unexpectedly. Sudden price fluctuations can be a huge benefit for some, but a big loss for others. Moreover, in the spot market, it is difficult for a person who owns a product to profit when the price falls.

But what happens if you trade in both spots and futures markets at the same time? The futures market can generate profits in both directions, whether the price goes down or goes up. You can choose the long position when you think the price go up, or the short position when you think the price will go down. The price of the GFJ coin is likely to fall, so let’s place an order for short position. If your choice is right and the price of GFJ coin falls, you can take advantage of this position.

Therefore, even if you hold a GFJ coin as a spot asset and the value drops by 50% due to price fluctuations, you could minimize the actual damage from futures positions if you held a short position on the futures contract. This futures trading function is called “hedging”. Hedging is a tool that allows investors to minimize the risk of price fluctuations. In other words, the hedging function of the futures market is a protective key to protecting the positions of the spot market.

The hedging option on the futures markets also provides liquidity to the market. Investors can trade on the spot market with greater confidence because they can minimize investment risk by hedging their positions with futures contracts. This flow of liquidity between futures and spot markets makes the market more liquid and hence safer and more active. The higher the liquidity, the more difficult it is for someone to manipulate the market, creating a fair and transparent market.

The attraction of the futures market is that you can still make money when prices fall. Take advantage of this merit and use hedging feature to minimize risk.

What Is Your Choice? ? 4 Positions of Futures Trading



                                          Come in! The door of futures trading is open to you


Imagine a small house with a front door and a back door. The name of the house is Contract. The gatekeeper in front of the house asks you one question before you enter the house. ?Will the price of this house go up or down when you leave this house? Choose one.?

Beginners of futures trading might be embarrassed by unfamiliar terms of futures. One of the most embarrassing things might be that there are four options in futures while there are just two options, buy and sell, in spot. The four options of futures trading are Open and Close, Long and Short positions, respectively.

Futures trading is a system that gets profit and loss according to future price fluctuations. So it is important to understand the market fluctuation trend and choose the future price carefully. Will the price go up or down at some point in the future? Long and short positions reflect your choice of future price fluctuations. If you think the price will go up, choose the Long position. If you think the price will go down, choose the Short position.

Then what position is Open and Close? Each refers to the beginning and end of the contract of futures. Unlike the spot, futures has different points between when the contract is filled and when the contract is completed, so two positions are needed to distinguish these points. If you started the contract, you would have an Open position. If you closed the contract, you would have a Close position.

Let?s go back to the Contract House. The gatekeeper asks you before entering the Contract House. ?Will the price go up or down in the future?? This means ?What is your choice, Long or Short position?? After listening your choice, the gatekeeper will open the front door called Open position to you. You will go into the Contract House and watch the price fluctuation trend. When you think you are in the right point, go out to the back door called Close position. You will be rewarded with the result of your choice ? profit or loss.

Open and Close, Long and Short positions are combined each other. For example, if you have an Open Long position, you are the one who thinks the price will go up, and who started the contract as you thought. Conversely, if you have a Close Short position, you are the one who thinks the price will go down, and who completed the contract that had been opened.

Leverage — How to Become the Archimedes of Futures Trading


                                          You can also be the Archimedes of futures trading!


The ancient philosopher Archimedes said he would raise the earth if he had leverage. Leverage is a magic wand that allows you to exert ignorant power with a small amount of power. What happens if you wield this magic wand to the cryptocurrency futures market? Can we lift the earth with less force too?

As we live, we learn a rule. That is, to get something with a value of 1, we must pay the price with a value of 1 as well. This rule also applies to spot trading. In order to buy one grapefruit, you have to pay the equivalent of the value. But thanks to leverage in futures trading, we are free from that rule. Applying leverage on futures trading will allow you to trade a value of 50 with only a value of 1. How is this possible? It is by using the help of others, just as Archimedes was able to do a great job with the help of leverage.

The original leverage concept is to maximize one’s interest by borrowing the capital of others. Suppose you bought 100 grapefruits in a 100 GFJ(GrapeFruit Juice) coin. With your outstanding business skills, you have sold all grapefruits at a price of 2 GFJ each and have gained total 200 GFJ. Your initial investment is 100 GFJ, so the net profit from selling grapefruits will be another 100 GFJ, with 100% of net profit ratio. This is great enough, but what if you use leverage to achieve the same result?

Let’s take 10x leverage and buy 100 grapefruits at 100 GFJ. ‘10x leverage’ means that you invest only 10% of your total investment(10 GFJ here) in your capital and the remaining 90%(90 GFJ) is borrowed using the capital of others. After you sell all grapefruits at 200 GFJ and give back 90 GFJ to the borrower, you will get a net profit of 100 GFJ with net profit ratio of 1000%! Maximizing the net profit you can gain while minimizing the amount of investment you actually execute is the great advantage of leverage.

Moreover, the concept of leverage in futures trading has changed by simplifying the cumbersome process of borrowing capital from others. Leverage in futures trading means the ratio of actual investment to total investment. This way of using leverage without the capital of others has made futures trading more attractive.

However, leverage is high risk high return, and there is also the possibility of gaining as much loss as getting a big profit. In the following posts we will discuss the possible loss by leverage investment and how to avoid risk.

Margin — Initial Margin, Maintenance Margin


                                          Check your margin when you trade futures!


The future is uncertain. Futures trading is also uncertain whether the contract will be implemented. This is because the counterparty who is in a disadvantageous situation may default on the contract. Margin originated from contract guarantees to ensure trust between trading partners in futures trading. It serves as a safeguard for futures trading.

However, as the futures trading system developed, the certainty of contract execution between the parties was guaranteed. Margin now has the character of investment as well as trust guarantee. There are two types of margins — Initial margin(IM) and maintenance margin(MM). These two margins have different characteristics, but they are important indicators to check when you invest in futures trading.

Let’s say you, a newbie investor, started trading cryptocurrency futures. You felt GFJ Coin attractive and decided to invest in this coin. You have ordered 50 contracts at 100 USD per 1 GFJ. So your total order value is 100 USD * 50 contracts = 5,000 USD. (omit the contract size here)

However, there is a magic wand called “leverage” in futures trading. When you wield the leverage wand to the futures trading market, the amount you actually invest will be changed. Leverage is the ratio of the total amount of the order to the actual amount invested. If you applied 20x leverage, the actual amount you pay to make an order is 5,000 USD * 1/20 = 250 USD. The actual amount of investment that applies leverage to your order value is called Initial Margin.

As prices fluctuate, profits and losses are added to the initial margin. If the market trend moves to your advantage, the resulting profit will be added to your initial margin. Conversely, if market trends are disadvantageous to you, the resulting losses will be deducted from your initial margin.

Then what is the maintenance margin? As the word implies, maintenance margin is the minimum amount of margin to maintain the contract. Let’s say your luck is not good and the initial margins continue to suffer losses. If this situation persists, your initial margin may be exhausted or you may lose more than the initial margin. To prevent such a situation, the Exchange sets the maintenance margin. Maintenance margin is measured differently for each exchange. Let’s say it’s 1% of the order value here — the maintenance margin is 5,000 USD * 1% = 50 USD.

When the amount of remaining initial margin reaches a maintenance margin — 50 USD here, some exchanges will advise you to add more margin(Margin call), and others will forcibly clear your order to prevent further loss. Maintenance margin is a signal that you are in danger as well as a safety measure to prevent further loss.

Initial margin and maintenance margin are both important indicators when you trade futures. Why not start trading wisely with these margins? These two indicators will help you understand your actual investment, profit and loss, and the risk!

Margin Call — How to Prevent Further Loss in Futures Trading




Sweet cream, crunchy crust, topped with fresh and tart popping fruit! Who does not love pies? As a phenomenal baker, you baked a basic pie — called “initial margin”. Now you want to make a more delicious and awesome pie based on this basic pie, with fantastic toppings and cream — profit. The profit topping will make your pie more delectable. However, just as the world does not go according to your will, instead of adding delicious toppings and creams, the hungry monster — loss — may come unexpectedly and eat all of your pies! That monster is not even satisfied with eating your current pie. It even has plans to eat away all your pies that you make in the future. Is there any way to prevent further loss from the monster?

The basic pie — initial margin — in the futures market is one of the most important parts. The profit and loss arising from your “position” and market price fluctuations are reflected in the initial margin. In other words, if you have accurately predicted the market trend, your basic pie will have a nice topping and soft cream. On the other hand, if your prediction is wrong, the hungry monster will come to you and eat up your pie.

Today, let’s talk about how to deal with this hungry and ferocious monster. This monster eats up your pie as much as you lose in the market price fluctuations. We can not prevent this monster from eating the pie, but we can prevent the monster from eating all of the pies. Even more, we might prevent it from eating more than one pie.

Liquidation Price
Let’s take a piece of pie at a certain rate (1% here) and call it “maintenance margin”. Maintenance margin is the minimum amount of margin — the LAST piece of pie — you need to keep an order. If the monster has eaten your pie but has not touched this last piece yet, you still have the chance to recover the pie depending on market trends. But if you lose this last piece, you will lose your entire pie.

Then when do you know this danger signal? Most exchanges will present the liquidation price in advance when you order a contract. Liquidation price is the price at which the amount of remaining initial margin reaches the maintenance margin due to loss. In other words, if the market price falls below the liquidation price (for long positions) or climbs up (for short positions) you will lose all of your pies.



Margin Call
The situation in which you lose all the pies you baked is called margin call. Margin call originated from a call from the traditional exchange to an investor who had not kept their maintenance margin. This investor who receives a margin call must add an initial margin to maintain his contract. However, this way does not prevent the possibility of further loss, so investors may lose more than the investment amount. Also, if such an investor does not fulfill the contract, the exchanges also suffer loss.

To prevent this situation, exchanges changed the margin call into a pre-processing system, not a post-processing. Now, the margin call clears the contract immediately when the investor’s losses reach the maintenance margin, thereby preventing further loss. Margin calls is sad news in that it loses all your initial margins, but it is good news in that it prevents further loss over initial margin.


How to Prevent Margin Call from Occurring

Even if margin call prevents further loss, it is not enough for us. What we ultimately want is to protect our pies from the monster. The appearance of the monster does not follow our will, but the domain of keeping the maintenance margin can be controlled. If we can keep only one piece of pie — maintenance margin, we have a chance to regain ourselves! There are several ways to prevent margin call from occurring.

First, always check the liquidation price when you order a contract. You can see your risk level by checking the liquidation price. If you know the margin call risk level in advance, you will be able to take other actions before you get a margin call.

Second, apply low “leverage” when you order. The higher the leverage, the smaller the initial margin. As the size of the pie is reduced, monster can eat up relatively quickly, making it easier to reach the maintenance margin. High leverage can bring you high profits, but it can also put you at high risk. If you are a safety-oriented person, invest in low leverage.

Third, add initial margin if you have an open order that has already been filled. Adding initial margin increases the size of the pie, making it harder to reach the maintenance margin. This is a way of looking for another chance to regain after escaping from danger of the margin call.
