Beyond the technical hurdles, I think the biggest downside is the anxiety of smart contract risk. Even if a platform seems completely safe, a hidden code exploit can happen out of nowhere, and your funds are just gone. You also have to watch out for front running bots that mess with your trade prices. It’s definitely a trade off you get total privacy, but you pay for it with peace of mind.
Risk for smart contract actually exists but before thinking about that risk, you must get rid of a biggest risk from centralized exchanges and custodial wallets. Like recent email notification from Binance, that they will severely take action with accounts that has transactions in with origins from some exchanges like Noones for example (their list is very long), and withdrawals to these exchanges. If you don't notice it, and fund your account, your fund can be frozen and you will have to go through complicated steps to prove your fund origins with Binance. Similar risk can appear anytime on other centralized exchanges. Reminder: do not keep your money in online accounts.Smart contracts have risk like you can read more with these topics. Which approach makes more sense, obviously its self-custody. However, self-custody could be easier said than done, but in real life, choosing self-custody over centralized exchanges brings a lot of responsibility.
Now if you don't want to carry those responsibilities, normally you will just stick from trusting centralized exchanges. That's why no matter how we claimed that self-custody is the real thing, a lot of people are still losing their bitcoin. Why? Because even if they're totally aware about having self-custody, but they aren't confident yet, or let' say they just want the easier way around, and don't want to compromise theirselves, though that kind of decision may compromise the future of their bitcoin.
One thing I have realised in the crypto world is never to use a centralised exchange as a bank. It is okay for trading some amounts and buying of coins then retire same and profits to a wallet that assures you self custody. In case of the centralised exchange running into any hitch, that's when it usually done on many crypto enthusiasts that they do not truly own their coin and that is how it is.

But that freedom comes with responsibility.
If you lose your recovery phrase, approve a malicious transaction, or interact with a fake wallet or phishing website, recovering the funds can be extremely difficult or impossible.
Exactly, and that responsibility comes with the task of knowing that your seed phrase is confidential, and taking care of your finance has to be your top priority. It shouldn't be that difficult, but again, a lot of people can make things very difficult for themselves. You don't have to lose your phrase if you actually understand the confidentiality it needs. You also don't have to interact with a fake wallet if you actually choose the right wallet and avoid connecting to random projects online. It's not like we don't have precautions for avoiding these things... The question is, are you doing the needful to avoid them?. Maybe both have a role.
An exchange can be useful when you need to trade or exchange assets, while self-custody can make sense when you want direct control over crypto you're holding.
I don't think I have ever come across anyone who said one or the both of them are not useful. They're both used for different things, and even though one does not completely define the other, it still doesn't change the fact that Cex platforms can not take the place of self custody, and the reverse as well. I want to believe a lot of people actually use both even while practicing self custody.

When people understood these things, they would know risk of centralized exchanges, custodial wallets, terrible backups like store them online, then they will more possibly do right things. There are many warnings about risk of bad practice, guides on how to do it right, and hopefully people will learn and do things rightly and safely without loss, and hope that they won't do it only after losing money by bad practice. If you want to know the ugly side of storing funds on a centralized exchange, ask Mt. Gox or FTX users. They are in a good position to enlighten you. I know self-custody is not a perfect system, but it's better. If one can adhere to basic security practices, his assets should be fine. Remember, If it's not your keys, it's not your coins.

There are also risk associated with CEX Like someone having access to your mail or device for verification. Account getting flagged or frozen due to compliance checks and unwanted blockchain associations from things like dust attacks. In summary even with its convenience and assistance It means nothing if the user themselves isn't cautious.
If you are hoping to get life changing amount of money, and you are afraid of your account getting frozen, it would happen eventually when you decide to buy something big or cash out. If the future, you couldn't move too much physical cash and aml laws will make sure that origin your wealth will be known anyway. Also, you do know that these days in many cexes (and in the future probably all), you can just ignore dust attacks as cexes are actually asking if you own those wallets or accept that dust. Same can't be said about your own non-custodial wallets, which can be attacked in same way. And top of that, people would need total control over your phone to use them to withdraw your cryptos from cexes. If they can do that they might as well use AI to recover anything sensitive from your phone and use it to blackmail you. Or just withdraw all the wallets you have on your phone.¨ Safest bet for storing cryptos would be the way Winklevoss twins did with their bitcoin at the start. Using centralized services like bank vaults to store private keys.

Loses are getting increased through these centralized exchanges because they are making things more problematic for users through their demand for KYC and other things that are not easy to manage.. In my region now, things are changing authorities are bringing flexible policies for crypto users because they are now accepting the potential of this and also want to have improvement in technology. This is going to take time, but it's a good decision because with these new platforms and better policies, it will help people have good services without any problem, but a few things will always be at risk. I will never suggest anyone go ahead with these centralized exchanges; they can do any change after having your funds.

For me, the interesting question isn't necessarily "Which one is better?"
Maybe both have a role.
It is still necessary to say which is better. Because even though exchanges seem to offer more convenience to users, it still comes with the drawback that users lose full control over their assets. This needs to be emphasized so that people who are new to understanding Bitcoin don't get the wrong idea and instead see exchanges as the best place to store their assets, based on the various claims they make, when in fact, self-custody is the best option for this.

This right. Many individuals focus on smart contract risks forgetting also that centralized exchanges introduce risks that is under user control. Even you do belive that everything you did, you did it correctly. Your account can be frozen, subjected or even restricted for additional checks. User should do understand the risks which they are accepting with an option, this because the main lesson is not that a self custody has no risk. For a long term Bitcoin holdings now, you having a direct control and to keep the amount needed for trade on exchange make sense to me more.

If the exchange comes to the point, then I will say that I often use central exchanges for trading. Central exchanges are necessary because if you are a day trader, then you must use central exchanges. Central exchanges are used for small trades, P2P trading, conversion to local currency, conversion, and in some cases for short-term or long-term holding. However, I do not think it is safe to keep huge amounts of funds in central exchanges for a long time.
Trading in centralised exchanges is fine, but it should never be used for holding either short-term or long-term; that part is what I disagree with. For those who trade, if you don’t have any position open, it’s better to just withdraw the money from the deposit when you are ready. Paying a little fee is better than losing all your money and expecting a miracle to happen before you get it back.

At least Mt. Gox and FTX actively reimbursing even though users are locked out of their funds for years, which is already bad as it is. Offshore cex will exit scam and freeze your funds without notice, a legal process or class action lawsuit will be lengthy and costly ones. Cex usually designed their company in a way that suing them would be costly to demotivate legal escalation. If they can't deal with the security practices and decide to move their funds over to cex, they will deal with the pain of compliance process and the risk of custodial service.

Centralized exchanges are very dangerous for your funds and privacy. Funds can be frozen, stolen or lost anytime while chance of getting compensation in a full amount of your loss or part of it is very low, while waiting time for it is too long. Those exchanges possibly rest in peace with their either scam exits, service closures or deaths but customers who stored money there and lost their money there actually could not have a peaceful and comfortable life after such fund loss incident.

I have some coins on exchanges because I am a trader and I need some coins on the exchange to trade with. Most part of my coins are on noncustodial wallet but I make sure that I backup the wallet seed phrase and passphrase. Any coins that I do not use to trade will be on my noncustodial wallet. Noncustodial wallet means complete control over my coins.
For those that value their privacy and control in cryptocurrency their preferences are none negotiable, it has to be none custodial wallet where they have a total control over their coins, leaving your coins in an exchange means transferring the custody to a third party. For us using exchanges comes about out of necessity, if you don't have a need to exchange your coins there is no need to fund an exchange account. If you need to do p2p it is not easy to see somebody that is willing to exchange it with you immediately and the issues of trust would arise for people that you cannot tell whether they are trustworthy. Exchanges becomes necessary if you're a professional trader or you simply want to swap your coins to another coins or do p2p for fiat, they are very convenient and fast.

There's actually a different risk with the amount of money kept in a centralised exchanges. I am talking about in terms of amounts. But I stills believe smaller amounts still means a lot to some people so that route might look awkward. But another angle is how much of risk you are ready to take if you go either route of protecting your coins or giving it to an exchange to actually do it for you. Either way, there's risk involved and understanding such risks is crucial for you to make a final decision on how you are going to protect your coins.

But people should be careful of the exchanges that they are using, some of them are charging too much on bitcoin withdrawals, but many of them do not charge much right now. This is the reason I do not use just one exchanges but I have many of them to compare their bitcoin withdraw fees. Many of them right now are also having bitcoin lightning network which makes the fee cheaper.

If you view Bitcoin primarily as a medium of payments rather than a store of value, your choices are actually quite limited: you either restrict yourself to merchants who are willing to accept Bitcoin - allowing you to send them payments from a self-custody wallet - or you use cards that convert your Bitcoin into the merchant's accepted currency at the moment of payment. However, all such cards (RedotPay, Bybit, Wirex, etc.) operate on a custodial basis. Granted, not all of them are issued by exchanges, so to the choice between self-custody and an exchange, I would also add a third option: a payment provider.
